Why do Connie and her family decide they will tell people Duncan is the father of the baby, rather than admitting it is Malloys?

This is one case where the main problem isn't Malloys's lower class origins--Connie is ready to admit to loving him despite his background. The problem with the baby's parentage, though, is that if Malloys admits it is his, it will be evidence that he had an affair while still technically married to Bertha, which will disrupt the divorce proceedings. Connie and Malloys cannot legally be together until they are both divorced in the eyes of the law.
